Hi there!

Some of my images have reverted to an icon that looks like a file attachment, and the image is no longer shown inside the note. Am I doing something wrong? I'm not using "Attach File.." I'm creating a new note, then using "Picture" and selecting the image file.

Also, I wondered if adding a picture this way actually attaches the image file to the note? I'd like to delete them out of their folders, and only have them in All My Notes.

Right, images are attached to the document, kind of file attachments. Just if file extension is .jpeg, .gif, .png, or .bmp, we show thumbnail (if screen size allows, full size).

Though I really don't know why thubnails dissapeared for you, it's a very unusual behavior. Try to save them to HDD (you can use drag&drop for that), and say, are you able to see exported image using any image viewer app?
